In this hypothetical world one's manager would certainly understand the benefits of wanting a permanent position with benefits. You would have to tell them if you are using them for a reference.

I'm hypothetically with Dantallion on this one. I'd wait and see if you get offered (hypothetically of course) the other job before saying anything to your current manager. Nice people can get ugly fast, trust me on this.

Until an offer is made, you are really only gathering info and keeping your awareness of what the market is like for jobs in your area. There is no requirement at all to tell your manager, no matter how much you like them. Only once an offer is made would one have to tell the current manager. Even if you get an offer but decide against it and had already told your current manager, they'd never forget that you looked elsewhere and could hold a negative feeling towards you even though you stayed. Plus, once you have an outside offer, then when you tell current manager, it can be leverage for getting a permanent position with benefits at current place.

Is this job within within the same company and just a new department? Or something completely different? Well, either way, if you feel it will benefit you, and that you have a fairly good relation with your current manager, then you should have no issues. It's a personal choice based on your realtion.
