Shocking.
But... I was on an internal flight in the US once (9 years ago now) where there were two people with cats in carriers and a person with a (small) dog as carry-on baggage. The animals then sat on their laps. Is it just larger animals that have to go in the hold? I felt sorry for people with allergies to animals...

Yes, only the larger animals go in cargo. As you found out some airlines let pets ride in the cabin if the kennel is small enough to fit under the seat in front of the owner. You are not allowed to remove the animal from its kennel in flight though, so I can't imagine why the flight attendants on your flight allowed it.

I meant, sat on their laps in the carriers! The dog person even got given one of those child seatbelts for it.

Sorry, my mistake- 
Did the dog have a seat of its own? That would be OK since the kennel could be strapped in. But the kennels being on the owner's laps is still wrong. The kennels stay under the seat in case of turbulence. Someone could get hit by one of the flying kennels during an air turbulence incident.

Truly terrible story.
My parent's have Whippets which makes it all the worse for me. I don't think they've ever flown anywhere with them... very wise apparently.
